Delinquencies on the Rise for Subprime Auto Loans

Subprime auto loans are back in a big way, and according to recent data have climbed to the highest level in a decade, with large increases in loans to borrowers with credit scores below 660.  The number of subprime auto loans becoming delinquent has climbed to the highest level since 2010 in the third quarter and is following a pattern similar to the months leading up to the 2007-2009 recession, according to data from the Federal Reserve Bank of New York.

New auto loans to borrowers with credit scores below 660 have nearly tripled since the end of 2009.  In 2016, approximately $50 billion of new auto loans per quarter have gone to those borrowers thus far.  About $30 billion each quarter has gone to borrowers with credit scores below 620.

The increasing delinquency of subprime auto loans is concerning because it comes as the overall economy is on the mend and the employment rate is improving.  The credit quality of other types of loans has improved.

Delinquency rates declined in the quarter for mortgages, student loans and credit cards.  The number of individuals with a new foreclosure notation on their credit reports hit the lowest level in 18 years of data.

The increase in auto loans, particularly the subprime sector, has raised alarms among some regulators in Washington. The rate at which auto loans for borrowers with credit scores below 620 has climbed for 10 consecutive quarters, especially on loans made to those with the lowest or subprime credit scores.

Lenders know that subprime borrowers are more likely to default and become delinquent on their loans and charge them higher interest rates.  The mistake during the financial crisis was that while the lenders expected higher defaults among subprime loans, they failed to anticipate just how high it would rise.

Florida Supreme Court Decision Could Cause a ‘New Wave’ of Foreclosures

In a recent decision made by the Florida Supreme Court, servicers may now file new foreclosure actions against borrowers who won foreclosure cases more than five years ago if the borrowers default again within five years of the first case’s dismissal. That means the lender can make another attempt to collect, as long as it is within the next five-year period and the borrower had started paying again and then stopped.

The case, Lewis Brooke Bartram v. U.S Bank National Association was decided in favor of the mortgage servicers as borrowers argued a five-year statute of limitations should apply.

The court’s ruling, authored by Justice Barbra Pariente, determined that when foreclosure actions are dismissed, servicers and borrowers return to their ‘pre-foreclosure’ complaint status. This allows homeowners to continue to pay back their loans in installments, rather than all at once. But it also revives the lender’s right to seek acceleration and foreclosure based on any subsequent defaults, saying:

Accordingly, the statute of limitations does not continue to run on the amount due under the note and mortgage.

This decision is expected to cause a new wave of foreclosure cases within the next year or so, basically giving the banks a ‘do-over.’ The ruling applies to tens of thousands of foreclosures in South Florida alone, those hardest hit by the Great Recession.

Florida was ranked No. 1 in the country for completed foreclosures in 2015-16, with 55,000 actions, according to real estate data tracking firm CoreLogic.

Global Debt Exceeds Levels of 2008

A recent study by the International Monetary Fund (IMF) found that global debt, which includes the debts of governments, households and non-financial businesses, reached a record $152 trillion in 2015 – an amount much higher than before the 2008-2009 Great Recession.

While it seems everyone is fixated on the election, developments in the world economy threaten to create serious problems for the next presidential candidate. What is most concerning about this is that the global economic recovery has assumed widespread “deleveraging” – the repayment of debt by businesses and households.

It was assumed that these repayments would slow the economy. To reduce their debts, households would cut consumption and companies would cut investment. But once debts had receded to manageable levels, consumer and business spending would bounce back. The economy would accelerate.

Leading up to the Great Recession, the economy relied on debt-driven growth. People and firms could spend more, because they would borrow more. This was not only indicative in the United States with its housing bubble. Borrowing financed housing booms in Europe (Spain and the United Kingdom), consumer goods and investments in factories and machinery.

The IMF study fears “a vicious feedback loop”: High debts discourage more borrowing. A slowing economy then makes it harder to repay debts. The more that is borrowed, the more likely that borrowers, lenders – or both – will revert, further having a negative impact on economic growth and development.
